چکیده

Our objective is to develop a methodology to detect regions in risk-return space where the out-of-sample performance of portfolios is consistent with their in-sample performance. We use the Berkowitz statistic to evaluate the accuracy of the density forecast, derived from in-sample portfolio returns, of out-of-sample portfolio returns. Defined by its coordinates in risk-return space, a portfolio is 'consistent' if this statistic indicates that the in-sample return density is a good predictor of out-of-sample portfolio returns. Given a track record of portfolio selections by an algorithm, we create a framework that defines a portfolio's position in risk-return space and describes a 'consistency region' bounded by a 'consistency frontier'. We argue that, for a given level of expected return, a consistent portfolio is preferable to an inconsistent one. This methodology for the creation of a consistency region is independent of the portfolio selection algorithm. We use mean-variance portfolio selection, to firstly validate the approach by using well-behaved simulated multivariate normal returns; variation of the time interval for estimation demonstrates that the consistency region behaves intuitively reasonably. Secondly, we show that with real data, the behaviour of the consistency region is driven by asset return dynamics and consequently less stable. Two investment strategies using consistency are created and compared with a minimum variance portfolio benchmark strategy. In nearly all cases, consistent portfolios lead to out-of-sample outperformance of the benchmark. We also investigate the consistency of the naive diversified (1/N) portfolio.

Modeling Dependence Structure and Forecasting Market Risk with Dynamic Asymmetric Copula∗

We investigate the dynamic and asymmetric dependence structure between equity portfolios from the US and UK. We demonstrate the statistical significance of dynamic asymmetric copula models in modelling and forecasting market risk. First, we construct “high-minus-low" equity portfolios sorted on beta, coskewness, and cokurtosis. We find substantial evidence of dynamic and asymmetric dependence b...

Making Density Forecasting Models Statistically Consistent

We propose a new approach to density forecast optimisation and apply it to Value-at-Risk estimation. All existing density forecasting models try to optimise the distribution of the returns based solely on the predicted density at the observation. In this paper we argue that probabilistic predictions should be optimised on more than just this accuracy score and suggest that the statistical consi...

(Im)Possible Frontiers: A Comment

The existence of mean-variance efficient positive portfolios – portfolios with no negative weights – is a key requirement for equilibrium in the Capital Asset Pricing Model (CAPM). Brennan and Lo (2010) define an “impossible frontier” as a frontier on which all portfolios have at least one negative weight. They prove that for randomly drawn covariance matrices the probability of obtaining an im...

Improved Estimates of Correlation Coefficients And Their Impact on the Optimum Portfolios by

To implement mean variance analysis one needs a technique for forecasting correlation coefficients. In this article we investigate the ability of several techniques to forecast correlation coefficients between securities. We find that separately forecasting the average level of pairwise correlations and individual pair-wise differences from the average improves forecasting accuracy. Furthermore...

A new probability density function in earthquake occurrences

Although knowing the time of the occurrence of the earthquakes is vital and helpful, unfortunately it is still unpredictable. By the way there is an urgent need to find a method to foresee this catastrophic event. There are a lot of methods for forecasting the time of earthquake occurrence. Another method for predicting that is to know probability density function of time interval between earth...
